In short, it's a method of deferring capital gains realized on real estate by rolling the proceeds from an investment sale into a new investment. A 1031 Exchange refers to Section 1031 of the IRS code which covers the exchange of real property held for investment:
No gain or loss shall be recognized on the exchange of property held for productive use in a trade or business or for investment if such property is exchanged solely for property of like kind which is to be held either for productive use in a trade or business or for investment.

In a typical sale of investment property the owner can be taxed on any capital gains realized by the sale. However the 1031 exchange allows an investor to defer payment of captial gains tax by disposing of one investment property and exchanging into another without incurring immediate tax liability. Thus, the earning power of the tax deferred dollars continues to work for the investor through the new investment property.

What, you may ask, is like property? For purposes of a 1031 Exchange, any exchange of real property for real property is a like-kind exchange. A residential investment property can be swapped for another residential home, raw land or even commercial or industrial real property under Section 1031. In addition, an investor can exchange one large investment property for several smaller investment opportunities.
